I read the documentation, but wasn't sure about this:

If during a stage-1 install, I configure make.conf as:

CHOST="i686-pc-linux-gnu"
CFLAGS="-O2 -march=athlon-xp"

Will I get a fully 32 bit system, without compatibility issues with flash, xine, etc?

It will be the same as installing on an Athlon XP, a normal, 32-bit installation.

You can use march=k8 or march=athlon64 (there a others but I cannot remember them).
